I've always found it best to post the image to a free image hosting site, such as Image Shack or Photobucket, and then pasting the link in there in the IMG tags.

That's right. You cannot post images from on your computer directly to places on the internet like that. You have to first upload the image as Suiko Eigi suggested to an image hosting site, then paste the URL linking to that uploaded image file here.
